Using Capitalization Rate to Value Properties

The “cap” rate is used as a tool by investors and lenders to value a property. It allows them to get a sense of what the property should sell for. Cap rate relates income and return on investment to cost. Here is an example using a multi-unit property with 5 units. 

Given: List Price: $600,000
Given: Net rental income after all expenses: $48,000

Divide the net income by list price 
$48,000/$600,000 = .08 or 8%

Thus, the cap rate for this property is 8% based on the list price and current net income. Compare similar sold and listed properties in the area for their cap rates. If we find that the cap rate is lower, lets 7% for these properties, you can arrive at a justifiable price by dividing the net rental income by the average cap rate of 7%:

$48,000/.07 = $685,714. 

In this case, it is obvious that the list price is a great deal given its cap rate.
