I figured out a workaround using labels to somewhat simulate folders, but it pisses me off since it doesn't do all the things I want from a folder and doesn't map to the folder mental model and therefore causes cognitive load at every turn!

What Peter is calling a "folder" is a label. The folder-like behavior is "drag to/from label to move message(s)". Otherwise, yes, labels are different and limited in weird ways.
FWIW, I decided to embrace the label. I still experience a little cognitive rash when switching between label and folder organizational models, but at least I don't spend mental effort trying to map one to the other.
